Core Section · Second module in the course

From the framework, to the balance sheet, to the transactions that move it

FAR is the broadest of the three Core sections. Area I covers the reporting frameworks themselves — the conceptual framework, financial statement presentation, cash flows, not-for-profit and governmental reporting, SEC requirements. Area II — tied with Area I as the largest area — works through specific balance sheet accounts one at a time: cash, receivables, inventory, PP&E, investments, intangibles, payables, debt, and equity. Area III covers the transactions and events that cut across accounts: revenue recognition, leases, income taxes, accounting changes, contingencies, and nonreciprocal transfers.

Unlike AUD, FAR is tested only at three Blueprint skill levels — Remembering & Understanding, Application, and Analysis — with no Evaluation-level testing (that's reserved for AUD). Areas II and III lean most heavily on Application and Analysis.

Financial Reporting

1 · Framework, presentation & cash flows

Everything in FAR sits on top of the Conceptual Framework: information is useful when it is relevant (capable of making a difference to decisions) and a faithful representation (complete, neutral, free from error) — the two fundamental qualitative characteristics, supported by comparability, verifiability, timeliness, and understandability. On the balance sheet, items are classified by liquidity (current vs. noncurrent); on the income statement, discontinued operations are shown separately, net of tax, below income from continuing operations — note that the old 'extraordinary item' category no longer exists in U.S. GAAP.

Worked Example 1.1 · Application
Discontinued operations presentation

Facts: Income from continuing operations before tax is $700,000 (tax rate 25%). During the year, the company disposes of a component qualifying as a discontinued operation, with an after-tax operating loss of $60,000 and an after-tax loss on disposal of $25,000.

Step 1

Compute income from continuing operations, net of tax: $700,000 × (1 − 0.25) = $525,000.

Step 2

Combine the discontinued operation's two already-after-tax pieces into one line: $60,000 + $25,000 = $85,000 total loss, net of tax.

Step 3

Net income = $525,000 − $85,000 = $440,000.

Conclusion: Net income is $440,000, presented as income from continuing operations ($525,000) minus discontinued operations, net of tax ($85,000) — two lines, not scattered throughout the statement.

The statement of cash flows tells the same story from a liquidity angle. Under the indirect method, start from net income and back out noncash items and working-capital timing differences to get to operating cash flow.

Worked Example 1.2 · Application
Indirect-method operating cash flow

Facts: Net income $250,000. Depreciation expense $35,000. Accounts receivable increased $18,000. Accounts payable decreased $7,000. A machine was sold for $20,000 cash, resulting in a $6,000 gain included in net income.

Step 1

Start with net income: $250,000.

Step 2

Add back depreciation (noncash): +$35,000. Subtract the gain on sale (it's an investing item, not operating): −$6,000.

Step 3

Adjust working capital: receivables increased (cash collected less than revenue) → subtract $18,000; payables decreased (cash paid down) → subtract $7,000.

Conclusion: Operating cash flow = $250,000 + $35,000 − $6,000 − $18,000 − $7,000 = $254,000. The full $20,000 sale proceeds appear separately, in investing activities.

2 · NFP, SEC & governmental reporting

Not-for-profit entities classify net assets into just two buckets since ASU 2016-14: without donor restrictions and with donor restrictions. A multi-year unconditional pledge is recognized at present value at the time of the promise, initially with donor restrictions (because of the implied time restriction), even absent any explicit purpose restriction. SEC reporting layers on top for public companies: Form 10-K (annual), 10-Q (quarterly), and 8-K (significant events, filed promptly) are the three you'll see referenced constantly, alongside Regulation S-X (financial statement form and content) and S-K (narrative disclosure, including MD&A).

Governmental accounting under GASB splits along a similar for-profit/not-for-profit-like line: government-wide statements use full accrual (economic resources focus), while governmental fund statements (General Fund and friends) use modified accrual — revenue recognized when measurable and available. Proprietary and fiduciary funds are different animals entirely: proprietary funds use full accrual like a business; fiduciary funds hold resources for others and sit outside the government-wide statements altogether.

Select Balance Sheet Accounts

3 · Receivables, inventory & PP&E

Under CECL (ASC 326), the allowance for credit losses is a forward-looking, lifetime expected-loss estimate — not the old wait-for-it-to-happen incurred-loss model. Inventory sits at the lower of cost or net realizable value for FIFO/weighted-average entities (NRV = selling price less costs to complete and sell); LIFO and retail-method entities still use the older lower-of-cost-or-market approach.

Worked Example 2.1 · Application
Weighted-average inventory costing

Facts: Beginning inventory: 200 units at $8 each. Purchase 1: 300 units at $9 each. Purchase 2: 100 units at $11 each. No sales yet this period.

Step 1

Total cost = (200 × $8) + (300 × $9) + (100 × $11) = $1,600 + $2,700 + $1,100 = $5,400.

Step 2

Total units = 200 + 300 + 100 = 600.

Conclusion: Weighted-average cost = $5,400 / 600 = $9.00 per unit — note this is a quantity-weighted average, not a simple average of $8, $9, and $11 (which would incorrectly give $9.33).

For PP&E, the key judgment calls are what to capitalize (costs to acquire and prepare an asset for use) versus expense (routine maintenance after the asset is in service), and how to depreciate. Double-declining-balance applies a constant rate to a declining base, ignoring salvage value in the annual computation (but never depreciating below it).

Worked Example 2.2 · Application
Double-declining-balance depreciation, two years

Facts: Machine cost $80,000, salvage value $8,000, 4-year useful life. Double-declining-balance method.

Step 1

DDB rate = 2 / useful life = 2 / 4 = 50%.

Step 2

Year 1 depreciation = 50% × $80,000 (full cost, salvage ignored here) = $40,000. Book value at end of Year 1 = $80,000 − $40,000 = $40,000.

Step 3

Year 2 depreciation = 50% × $40,000 (beginning-of-year book value) = $20,000. Book value at end of Year 2 = $20,000.

Conclusion: Year 1 depreciation is $40,000; Year 2 is $20,000. Watch the floor: depreciation must stop once book value reaches the $8,000 salvage value — by Year 3 (50% × $20,000 = $10,000), the company can only take $12,000 ($20,000 − $8,000) to avoid going below salvage.

4 · Investments, intangibles, debt & equity

Most equity securities now sit at fair value through net income (ASC 321 killed the old AFS-equity/OCI treatment). Debt securities still split three ways: trading (FV-NI), available-for-sale (FV-OCI), and held-to-maturity (amortized cost). A 20–50% ownership stake with significant influence uses the equity method — the investment account moves with the investor's share of investee income (up) and dividends received (down, as a return of investment, not income).

Goodwill is never amortized (test at least annually for impairment instead); finite-lived intangibles amortize over the shorter of legal life or economic life. For debt, a bond priced below face value (a discount) means the market rate exceeds the stated rate — investors demand more yield than the coupon alone provides.

Worked Example 2.3 · Application
Equity method roll-forward

Facts: Investor owns 30% of Investee, using the equity method. Beginning investment balance: $400,000. Investee reports net income of $150,000 for the year and pays total dividends of $50,000. No basis differences.

Step 1

Investor's share of income: 30% × $150,000 = $45,000 — increases the investment account and is recognized as investment income.

Step 2

Investor's share of dividends: 30% × $50,000 = $15,000 — decreases the investment account (a return of investment, not income).

Conclusion: Ending investment balance = $400,000 + $45,000 − $15,000 = $430,000.

5 · Revenue & leases

ASC 606's five-step model: (1) identify the contract, (2) identify performance obligations, (3) determine the transaction price, (4) allocate the price, (5) recognize revenue as obligations are satisfied — over time, if the criteria are met, otherwise at a point in time.

Worked Example 3.1 · Application
Allocating a bundled contract price

Facts: A company sells a machine (standalone selling price $60,000) bundled with a 2-year service contract (standalone selling price $15,000) for a combined price of $67,500.

Step 1

Total standalone selling price = $60,000 + $15,000 = $75,000.

Step 2

Machine's share = $60,000 / $75,000 = 80%. Service's share = $15,000 / $75,000 = 20%.

Step 3

Allocate the actual $67,500 contract price proportionally: Machine = 80% × $67,500 = $54,000. Service = 20% × $67,500 = $13,500.

Conclusion: $54,000 is recognized when control of the machine transfers (point in time); $13,500 is recognized over the 2-year service period (over time) — both allocated from the discounted $67,500 bundle price, not the standalone prices themselves.

ASC 842 puts (almost) every lease on the balance sheet: a right-of-use asset and a lease liability. Finance leases show separate interest and amortization expense; operating leases keep a single, straight-line total lease expense — even though the liability amortizes using an effective-interest-style calculation underneath.

6 · Income taxes, changes & contingencies

Temporary differences create deferred taxes; permanent differences never do (they only affect the current period's effective rate). Recognize the full gross deferred tax asset, then apply a separate valuation allowance for the portion not more-likely-than-not to be realized — don't just net the two together directly.

Worked Example 3.2 · Analysis
Deferred tax asset with a valuation allowance

Facts: A company has a $70,000 deductible temporary difference, taxed at 25%, giving rise to a $17,500 gross deferred tax asset. Based on all available evidence, management concludes it's more likely than not that only 60% of this asset will be realized.

Step 1

Recognize the full gross deferred tax asset: $17,500.

Step 2

Compute the unrealizable portion: 40% × $17,500 = $7,000.

Step 3

Record a valuation allowance of $7,000 against the gross asset.

Conclusion: Gross deferred tax asset $17,500, less valuation allowance $7,000, equals a net deferred tax asset of $10,500 on the balance sheet — both the gross asset and the allowance are shown (or disclosed), not just a pre-netted $10,500 figure.

Three-tier contingency framework: probable + estimable → accrue; reasonably possible → disclose only; remote → generally neither. When a probable loss falls in a range with no better estimate than any other point, accrue the minimum of the range, not the midpoint.
